SIP vs Home Loan Prepayment — Which Actually Wins?
This is one of the most debated personal finance questions for home loan borrowers in India. Both options use your surplus income productively — but in fundamentally different ways. The right choice depends on your loan interest rate, your expected investment return, your loan tenure remaining, and your tax situation.
The Case for Prepayment
Prepaying your home loan gives you a guaranteed, risk-free return equal to your loan interest rate. If your home loan charges 8.5% p.a., prepayment delivers an 8.5% guaranteed saving — something no FD currently matches. It also shortens your tenure and eliminates the psychological burden of debt sooner.
The Case for SIP
Equity mutual funds have historically delivered 11–14% CAGR over long periods in India, significantly exceeding home loan interest rates. If your investment horizon is 10+ years and you can stay invested through market cycles, SIPs in diversified equity funds can create substantially more wealth than the interest you save through prepayment.
The Tax Angle
Home loan borrowers can claim deductions under Section 24(b) (up to ₹2 lakh interest) and Section 80C (up to ₹1.5 lakh principal). These deductions effectively reduce the real cost of your loan. Separately, ELSS SIP investments qualify for the same 80C limit. Your effective loan cost — after tax benefit — may be 6–7% even on an 8.5% loan rate.
The Practical Rule of Thumb
If your home loan rate is above 9%, prepayment generally wins — especially in the first half of the tenure when interest component is highest. If your loan rate is below 8.5% and you have a 10+ year investment horizon, disciplined SIP investing in equity funds is likely to outperform. Between 8.5%–9%, it is a close call — risk tolerance and financial discipline become the deciding factors.
A Note on Floating vs Fixed Loans
If you are on a floating rate home loan (most borrowers are), your effective loan cost changes when the RBI revises the repo rate. A prepayment decision made at 9% becomes less compelling if rates fall to 8% in the next cycle. Factor in the direction of rates — not just the current rate — when making your decision.
